The RRSP over-contribution penalty is one of those quiet financial mistakes that can cost hundreds or even thousands of dollars before you even realize it happened. Here's what it is, how it happens, and, most importantly: how to avoid it.

The $2,000 Buffer

CRA gives everyone a lifetime over-contribution buffer of $2,000. This means you can technically exceed your official contribution limit by up to $2,000 without penalty. But not a dollar more.

Anything beyond $2,000 over your limit is subject to a 1% per month tax on the excess. Contribute $3,000 too much, and you're paying $30/month until you either withdraw the excess or earn new contribution room.

How Does Over-Contributing Happen?

The most common ways newcomers accidentally over-contribute:

Forgetting about pension adjustments. If your employer has a pension plan, your RRSP room is reduced by the Pension Adjustment on your T4. If you ignore this and contribute based on a rough estimate, you can overshoot.

Counting on unconfirmed room. New contribution room for the year only becomes official after your prior year's tax return is assessed. If you haven't filed yet, you might not have as much room as you think.

Multiple accounts. If you have RRSPs at multiple institutions (common after switching banks), it's easy to lose track of total contributions. Your RRSP limit is across all accounts combined.

Spousal RRSP confusion. Contributions to your spouse's RRSP use your room, not theirs. Some people mistakenly contribute to both accounts separately as if they each had their own limit.

How to Check Your Room

The single most reliable source is CRA My Account (canada.ca/my-cra-account). Your "RRSP Deduction Limit" is updated after each tax return is processed. You can also find it on your Notice of Assessment.

If you've contributed to multiple institutions, log into each account and add up total contributions for the calendar year.

What to Do If You've Over-Contributed

Fill out CRA Form T1-OVP (Individual Tax Return for RRSP Excess Contributions) and calculate the penalty owed. You can also request a withdrawal of the excess, though it will be added to your income in the year of withdrawal. In some cases, CRA may waive the penalty if the over-contribution was a genuine, minor mistake.

Ottawa Tip

If you're ever uncertain, call CRA directly (1-800-959-8281) or visit a Service Canada location in Ottawa. For complex situations, a tax professional or financial planner can help you resolve the issue before it compounds further.
